The index blends several inputs — volatility, momentum and volume, social media activity, Bitcoin's share of the market and survey data — into one number, where low readings indicate fear and high readings greed. It is used as a quick read on crowd positioning rather than as an analytical tool.
Its inputs are mostly derived from price, which limits what it can add: the index is fearful because the market fell, so it largely restates what the chart already shows. It is used contrarily, on the reasoning that extremes mark exhaustion, but extremes can persist for a long time and the index has no ability to say when one ends.
Is a low fear and greed reading a buy signal?
It is a description of sentiment, not a signal. Extreme fear has coincided with lows and has also persisted through further declines — it tells you how the crowd feels, not what happens next.
